I haven't done this particular quest yet, but usually when there's an issue with people complaining about quests for waterskins, it's because the quest expects the waterskin to be completely full, so 4/4 charges, and theirs is not.

Yes, best to cook yourself anything using water right now. The workers consume the bucket. I don't know about not producing, but it's just not something you want them to do right now. Anything not using water they'll be fine with. Just hold the mouse button at the water with it equipped, like cristian said.
